Margin uses selling price as the denominator. Markup uses cost. If an item costs $10 and sells for $20, the markup is 100%, but the gross margin is 50%. Calling both numbers “margin” can cause a retailer to overestimate available dollars for payroll, rent, and other expenses.

Start with landed cost, not only the supplier price

Landed unit cost = (Merchandise + inbound freight + duties + handling allocated to the case) ÷ sellable units received

For wholesale purchasing, the case invoice is only the starting point. Freight, fuel surcharges, damaged units, non-sellable display material, and receiving labor can change the economic result. The IRS Tax Guide for Small Business states that freight-in, express-in, and cartage-in on merchandise purchased for resale are part of cost of goods sold. Retailers should also verify whether “12 free” or other bonus units are physically received and saleable before including them in per-unit calculations.

Allocations for receiving labor, shared freight, payment charges, duties, shrink, and overhead depend on the purpose of the analysis and the business’s accounting method. Shopify’s GMROI guide defines gross margin return on investment as gross profit divided by average inventory cost. GMROI connects margin dollars to the cash tied up in stock. A GMROI of 2 in a defined period means the calculation produced $2 in gross profit for each $1 of average inventory investment during that same period. It is not a net-profit measure.

Use the same time period for the numerator and denominator, and define average inventory consistently. For seasonal categories or rapidly growing stores, a simple beginning-plus-ending average may hide important swings. Monthly average inventory can provide a clearer picture.
